Why? Because, over shorter timeframes, market downturns can devastate savings goals. Imagine that you put $20,000 in the market between 2005 and 2007, on your way to an expected $40,000 down payment by 2009. Between mid-2007 and early 2009, U.S. markets lost roughly half their value. In other words, that $20,000 sum would have shrunk to just $10,000, assuming you added no new funds – no doubt crushing your dream of buying a home in 2009.

You might be surprised to find that some private mortgage programs also have low down payment requirements. Most conventional loans have guidelines set by either Freddie Mac or Fannie Mae. Because these loans must conform to this set of guidelines, they are called “conforming” loans. To offset the risk of lending with smaller down payments, conventional lenders require borrowers to purchase private mortgage insurance, or PMI, when they put less than 20 percent down on a home.

It’s important to ensure you’re not depleting (or neglecting to fund) your retirement savings account or your emergency fund to buy a home. Doing so could put you at a disadvantage to retire comfortably later on. Draining your emergency fund isn’t ideal because you might need to make costly repairs after moving in or run into a financial hardship, and you won’t have a cushion to fall back on.
If you are unable to make a 20% down payment, there are many lenders that will allow you to make a smaller down payment on a house. Among them is the FHA, which offers mortgages with as little as 3.5% down, if your annual income is under a certain amount that varies by market. There are even some lenders, like the U.S. Department of Agriculture, that allow you to put 0% down, but eligible homes are usually in rural areas, and your income must meet certain low requirements.

FHA Loans. FHA mortgage loans are insured, but not originated, by the federal government – specifically, the Federal Housing Administration. Known as 203b mortgage loans, they require just 3.5% down. They can be used on one- to four-family homes and typically carry lower interest rates than conventional mortgage loans, though your exact rate will depend on your creditworthiness and other factors. People who inherit a windfall sometimes choose to put more than 20% down, so their payments will be lower and they can avoid mortgage insurance payments. But others, with very low credit ratings, are required by the lender to put more than 20% down. For most buyers, this is when the butterflies really show up. Once you’ve found a home you want your agent will work with you to craft an offer. Remember, the listing price is only a starting point. Your agent will understand the market and help guide you to make the most attractive offer, whether it’s below, at or above listing price. Are there any contingencies to your offer? Will you require an inspection? These are all things your agent will help you with. Once you’ve submitted the offer you get to wait. It will seem interminable. You may get neither a simple yes or no but a counteroffer to consider. It can be something of a dance. If you get a solid “no,” it’s back to Step 5. If you get to a “yes,” celebrate!

If your offer called for a home inspection, this is a big day. Sure, you get to have a home inspector look over the home to make sure there are no unseen defects you want to negotiate to have fixed. But more importantly, this is the most time you’ll get to spend in your new home until closing. Go ahead and start measuring things and figuring out what goes where. This may be the last time you are inside the home until it is yours, several weeks from now.
